I'd have no problem with option (2) but there is little risk in the minor league deal and on the odd chance he makes it back the Yanks are covered. For me, to be considered upside, it has to be something that could realistically happen. Maybe I'm channeling Bo here, but I just cannot see him being a 13-17 win guy with a 4.50 ERA again. He's 30-31 before he's able to pitch again, and when that time actually comes, it's been like 3 full seasons since he's ever been pitching regularly in the majors.
